I think it's a good idea to hire a car. I did so using travelsupermarket.com. Paid $150 for a week. The economic car was more than enough to go where I wanted. Roads are good and very good. Driving in Jerusalem may be some fun. I would avoid pick time driving there however I didn't find it worse than driving in London.
Before going to Israel I didn't realize that main transit roads cutting through West Bank are available for both Israeli and Palestinian so driving to the Dead Sea or Eilat through Palestinian teritory it is no problem at all. It's not advised hovewer to drive a car to Palestinian towns, however I saw some Israeli number plates in Betlehem.
